How to Read Sentiment Indicators — Fear, Greed, and Contrarian Thinking

Have you heard that the more the market is gripped by fear, the closer it is to a bottom? Sentiment indicators express this crowd psychology in numbers.

What Sentiment Indicators Are

Sentiment indicators express the psychological state of market participants in numbers. They are an attempt to measure 'people's mood' rather than price itself.

Look at three representative ones:

1. Fear & Greed Index — Combines 7 sub-indicators into a reading from 0 (extreme fear) to 100 (extreme greed). 2. Put/call ratio — When downside bets (puts) outnumber upside bets (calls), it is read as a sign that investors are anxious (above 1 = bearish sentiment). 3. Retail investor surveys (such as AAII) — Gauge sentiment from the ratio of bullish to bearish responses.

The Contrarian Perspective

These indicators are often referenced from a 'contrarian' perspective. That is, when everyone has fallen into extreme fear it may actually be near a bottom, and when everyone is drunk on greed it may be near a top.

In fact, moments when the put/call ratio spikes (maximum fear) have sometimes been observed to coincide with the vicinity of market bottoms.

But this is a 'tendency,' not a law. Extreme sentiment often persists for months or even years.

Limit: It Is Not a Timing Tool

The biggest misconception about sentiment indicators is that 'you can use them to time buys and sells precisely.'

1. Sentiment indicators are not precise timing tools. There is no way to know how long an extreme will last. 2. It is risky to use them as a standalone signal. They must be viewed together with trend and the macro environment. 3. Sentiment flips fast. Yesterday's fear can become today's greed.

Sentiment indicators are just a reference tool for recognizing 'the market mood has tilted to one side'; they are not a trading signal in themselves.

No. Above 1 is merely interpreted as a sign of strong bearish sentiment; it does not guarantee the actual price direction. Sentiment and outcome are separate.
